Technology Fuels Top Performing Small Cap Stocks


The Standard & Poor's small-cap technology index rose 3 percent. Bank of America Merrill Lynch analysts are impressed with the balance sheets of small-cap technology stocks, noting that they should outshine their large cap brethren.

The Russell 2000 Small Cap Index and the Standard & Poor's Small Cap 600 both gained 2.3 percent in value on Tuesday. The technology-heavy Nasdaq Stock Market gained a similar 2.2 percent, while two other major U.S. stock indexes also held their ground - both the Dow Jones Industrial Average and the Standard & Poor's 500 closed 1.6 percent higher.
InterDigital (Nasdaq: IDCC): The wireless technology company said it's exploring its options, including a possible sale, following last month's successful auction of Nortel Networks intellectual property which brought in $4.5 billion. IDCC owns about 1,300 patents related to mobile phone technology.
PetroQuest Energy (NYSE: PQ): Shares traded sharply higher after the oil and gas explorer issued an operational update that revealed details of a discovery at its La Cantera site in Louisiana. Raymond James analysts bumped the stock rating to market perform based on the new findings and an improving balance sheet.

Voyager Oil & Gas (AMEX: VOG): Shares of this explorer, which has operations in the Western U.S., crossed back above $3 and have risen 40 percent in the past month, amid increasing investor interest in companies drilling in the Bakken region.

Abraxas Petroleum (Nasdaq: AXAS): The oil and gas company has far-flung operations across North America, including in the hot Bakken region. Shares have popped 60 percent in the past month, regaining some ground lost earlier this year.

FuelCell Energy (Nasdaq: FCEL): The developer of stationary fuel cells used by commercial and government customers might be headed for a rebound from a pullback that began this spring - which has left the stock down 39 percent year-to-date.

Could Insiders Send these Three Stocks Higher?

n light of the uncertain economy, a wide range of insiders have sought to sell company stock, fearing we may eventually have a repeat performance of 2008 when the economy and the stock market headed south. Yet a few bullish insiders are undaunted and have sought to load up on their company stock while others remain skittish. Here are three companies with significant insider buying that recently caught my eye.

1. Titanium Metals (NYSE: TIE)
In a push to make cars, planes, golf clubs, medical devices and many other items stronger and lighter, industrial designers are increasingly turning to titanium. The lustrous metal has the highest strength-to-weight ratio of any element. This may explain why Boeing (NYSE: BA)



is using a hefty amount of titanium in its new 787 Dreamliner airplane.

Boeing's biggest titanium supplier: Titanium Metals. The Dallas, TX-based firm has been around for 6o years, but really only found its footing in the last decade as demand surged. Sales rose from around $400 million in 2003 to $1.2 billion in 2006. Yet the tough economy eventually took its toll, and demand for this high-priced metal started to slump. Titanium Metals' sales fell below $800 million by 2008 and are only now rebuilding a head of steam. Analysts think sales can top $1 billion this year, and perhaps hit a record $1.25 billion in 2012.

Annual sales growth of 20% is impressive at a time when the broader global economy is barley moving forward. Even more impressive, this is a company with a great deal of operating leverage: profits are expected to grow twice as fast -- at least 40% in 2011 and 2012. This bullish outlook explains why company Chairman Harold Simmons has been loading up on shares. Since May 20, he's picked up 3 million shares at an average price of $17.

As Jonathan Moreland at insiderinsights.com  points out, Simmons has a solid track record. He purchased a major block of stock in early 2005, and the stock zoomed ahead 70% that summer.

2. Audiovoxx (Nasdaq: VOXX)
Investors that regularly track the moves of insiders may have missed a seemingly modest stock purchase. Fred Farrar, a director at this consumer electronics vendor, acquired roughly $75,000 worth of stock on the open market in mid-July, right after fiscal first quarter results were released.

Audiovoxx's quarter was decent enough, with growth in sales and profits coming from a late 2010 acquisition of audio speaker manufacturer Klipsch. The $166 million purchase forced Audiovoxx to part with a considerable amount of cash -- at one point in 2010, the company's cash balance was higher than its market value. Despite the cash drain, this is still very much a balance sheet play, which is perhaps the main reason why Farrar snapped-up shares.

Here's the math... Audiovoxx is currently valued at around $180 million. Yet the company is owed $119 million from customers, carries another $139 million in inventory and has $40 million in net debt. This adds up to $218 million in net liquid assets --more than the whole value of the company. Lastly, Audiovoxx is generating about $9 million to $10 million in adjusted EBITDA (earnings before interest, taxes, debt and amortization) every quarter, which should only serve to strengthen the balance sheet as time passes. If shares moved up just to reflect those balance sheet factors, then you'd be looking at a 20% upward move. If shares moved up to six times projected EBITDA (valuing the company at $240 million), then you'd be looking at a 33% gain.

3. Rentrak (Nasdaq: RENT)

I highlighted this media analysis firm late last month as a potential second-half rebounder. Just a few days later, insiders took up the cause, collectively purchasing more than 20,000 shares at an average purchase price of around $18. Shares still hold great appeal from where I sit.

Action to Take --> Now that earnings season is underway, expect insider action to build. In tough times like this, insider moves can signal upside for a specific company even when the broader economic outlook is challenging. And this could hold true for any of the three stocks mentioned here.

Don't Miss Out On the Upcoming Boom in Biosimilars

On Wednesday I wrote an article about biosimilars entitled, "Overlook this Sector and It Could Cost You."

The article was about biosimilars and how for the first time in history (Patient Protection and Affordable Care Act) the generic alternative to name brand biologics would be available to patients.

Small cap investors don't want to miss out on the boom in biosimilars, so today I'll delve into the market research a bit and suggest two stocks to put on your watch list.



According to research group Datamonitor, the global market for biosimilars should grow from $243 in 2011 to an astounding $3.7 billion in 2015 - a growth rate of 1,422 percent over just 4 years. And the growth doesn't stop in 2015. Sandoz, the current leader in biosimilars, expects that the entire biosimilars market could reach $20 billion by 2020.

That means the market could grow by more than 8,000 percent in ten years. Now you understand why this is something you want to pay attention to.

As I stated on Wednesday, one of the catalysts of such staggering growth in the biosimilar arena will be the inevitable `patent cliff' that some of the largest name brand biologics will fall over in the next few years. With biologic patents running out, biosimilars are likely to sweep in and grab market share.

What's more, there is a dearth of replacement biologics in the development pipeline over the next few years. And with generic biosimilars eating away an average 75 percent of profits from brand name biologic counterparts, you can quickly see the adverse effect the "patent cliff" will have on the brand name biologic industry.

But the `patent cliff' isn't the only concern among the brand name pharma companies that manufacture biologics.

Brand-name biologics are some of the most expensive drugs in the world. The cost of some treatments can reach upwards of $100,000 annually.

With generic biosimilar alternatives cutting the cost of treatment by up to 75 percent, you can quickly begin to understand the economics behind the move to biosimilars.

Finding ways to keep costs low will be a priority, and will likely be a boon to companies that make lower cost, generic biosimilars.

With upcoming healthcare reform on the way, sales of biosimilars will be supported by all developed nations in an effort to keep costs low for insurance companies (remember those co-pays) and patients alike.

The boon in biosimilars will happen first in the U.S., and come at the expense of Europe. So the U.S. is where we want to focus our investment research.

I'll return to data provided by Datamonitor which stated that "The U.S. will account for 72.2 percent of the worldwide biosimilar market in 2013 and 82.9 percent in 2014. Europe will see its share plunging from 76.3 percent in 2012 to 26.4 percent in 2013 and 16.3 percent in 2014".

This divergence in growth is because Europe is typically more lenient with their approval process, so they typically have drugs that are available to the European market several years before they are approved for use in the United States.

Given all the information stated, how can we profit from this inevitable upcoming boom in the biotech industry, and more specifically in biosimilars?

A few companies are currently interesting, however am not yet aware of any pure plays on biosimilars. My research indicates that companies that will thrive in the new industry will be ones with lots of resources to bring biosimilars to market.

Here are a few of the companies I like in the biosimilar space.

Dr. Reddy's Laboratories (NYSE: RDY)


This is an India-based, mid-cap stock with a market capitalization of $5.8 billion. Dr. Reddy has proven itself as a quality generic drug manufacturer. More importantly, it can manufacture generic products at a 25 percent discount to American companies. This capability will help it gain market share in the upcoming cost-driven, health care industry.

Spectrum Pharma (Nasdaq: SPPI)

Spectrum is a $570 million market cap company that recently jumped into the untapped and growing market of biosimilars. The market has responded favorably as the stock has nearly doubled since it announced it has plans to be one of the first biotechs to develop a biosimilar version of Rituxan. Rituxan is the second biggest selling product, nearing $6 billion in sales, for brand name pharma manufacturer Roche Holdings AG (OTC: RHHBY.PK).

2 Spinoff Stocks with 40% Upside or More

Back in February, I explained how corporate spinoffs (when a company separates, or "spins off" a division into a separate company) have solid track records of beating the market.

I'm usually on the lookout for investment opportunities that pay off within 12 to 18 months, but two of the three companies I profiled in February are already outpacing the market. Sara Lee's (NYSE: SLE)



stock is up close to 15%, whileFortune Brands (NYSE: FOis up a couple of percent. The S&P 500, meanwhile, is roughly flat during the past six months. My other pick, ITT Industries (NYSE: ITT), has yet to pan out, but like Fortune Brands, is still in the process of splitting into three publicly-traded companies. I still like its prospects.

Below is an overview of three firms that have already been spun out to shareholders. I also like their prospects during the next couple of years and see potential upside between 40% and 60%.. 



1. AMC Networks
Date of spinoff: July 1, 2011
Market Capitalization: $2.6 billion
P/E: 22


AMC Networks (Nasdaq: AMCXis one of the most recent spinoffs to trade on the market. On July 1, it was spun off from New York cable giant Cablevision Systems Corp. (NYSE: CVC). Cablevision has had a rather steady campaign of spinning off businesses so that the market better understands and realizes the value of its many cable and entertainment assets.

The AMC cable channel is riding an impressive viewership rise with hit shows including Mad Men and Breaking Bad. However, AMC is just part of the story. The firm also owns other channels, such as IFC and the Sundance Channel, both of which focus on independent shows and films, as well as We tv, which specializes in entertainment for women.

The market is just getting familiar with AMC Network, and this represents a unique opportunity for individual investors to get ahead of the game. Right now, analysts project 2011earnings of $1.66 per share for 2011 on revenue of nearly $1.2 billion. However, this understates AMC's cash-generating potential. Media companies usually have high amortization and depreciation expenses because it is very expensive to start a cable channel and develop early programming. Running and maintaining the business is much less costly after initial spending.

In AMC's case, last year's net income was only $118 million, but free cash flow was roughly $248.8 million, or almost $3.50 per share. This translates to a very reasonable free cash flow multiple of 10.3, quite a different story than the stock's stated price-to-earnings (P/E) ratio of more than 22. 



2. Huntington Ingalls Industries
Date of spinoff: March 31, 2011
Market Capitalization: $1.6 billion
P/E: 9.3


Huntington Ingalls Industries (NYSE: HII)
 is a recent spinoff of defense giant Northrop Grumman (NYSE: NOC) in March. The company builds large ships, and its main clients are the U.S. Navy and Coast Guard. The company lays claim to being the only builder of nuclear-powered aircraft carriers as well as other unique amphibious assault vessels and ships for the Coast Guard. As a result of the deep pockets of its clients, Huntington's sales are stable and predictable.

The flip side is that Huntington is a relatively slow grower. This was a primary reason Northrop chose to spin it off. But as history shows, Huntington should be able to boost growth and overall profitability as a stand-alone company. Huntington plans to do this by strengthening its existing product line and finding new business, such as by using its nuclear expertise to find clients outside of the U.S. Navy.

Huntington posted 2010 sales of $6.7 billion and net income of about $95 million, or $1.60 per diluted share. And as with AMC Networks, free cash flow generation is higher than reported profits. Last year, free cash flow was about $168 million, or nearly $3.40 per diluted share. 
Analysts project a similar level of sales for the coming year but also a big boost in profits to almost $3.60 per share, or nearly double last year's levels.

This puts the forward P/E in very reasonable territory below 10. Like AMC, Huntington is starting out with a heavy debt load (about $1.8 billion) but plans to pay it down. Overall, a modest boost to sales combined with cost cuts and other efficiencies newly formed spinoffs are capable of implementing could easily boost cash flow generation by a significant clip.

Action to Take --> AMC Networks has potential to grow sales in the double digits going forward, with profits improving at a similar pace. Cablevision placed a heavy debt load on AMC Networks as part of the spinoff, but the stock could rally 40% or more to $51 per share based off of a couple of years of double-digit cash flow growth and a free cash flow multiple that eventually expands to 12.

Huntington's business is a slow-grower, but it can use cost-cutting moves to leverage modest sales growth into what could be double-digit annual profit gains. With three years of double-digit cash flow growth and a cash flow multiple that rises to 12, the stock has the potential go above $50, which is 50% above current levels



Use These 5 "Below Book Value" Stocks to Play Defense


What will the U.S. economy look like in 12 months? The crystal ball, as they say, is hazy.

The odds seem balanced between a renewed recession and a long-awaited upturn. With such uncertainty, it's wise to focus on stocks with material protection on the downside. This way, if the economy and the market hit the skids, investors will be less likely to unload these stocks and will instead start to sell pricier equities.

You can find this downside protection on the balance sheet



 Many companies have shares selling for less than the value of the assets on their balance sheet, or below tangible book value. These "below book" stocks tend to be safe harbors in any market storm.

Know your assets
To profit from this approach, you'll need to figure out whether the balance sheet figures represent real-world values. When I ran a screen of below-book names, a number of dry bulk shipping firms appeared right at the top. Yet as I noted last month, it's not clear what their ships would actually fetch in the re-sale market. So for today's purposes, I've eliminated all of those names from the screened results. I also noted a preponderance of big banks on the list. Many are limping along in a tough economy, waiting for business to pick up. Yet when that happens, shares could move up to 1.5 times book value, more than 50% above current levels, if history is any guide.



After excluding shippers, insurers and banks, what's left? Well, Audiovox (Nasdaq: VOXX), which I wrote about earlier this week, stands out as a deep value play. Here are five other stocks that are surely worth more research.

  

Ingram Micro (NYSE: IM)
In tough times, this global re-seller of office technology can trade down to 85% or 90% of book value. When the economy improves, that figures moves up to 130% or 140%. And sure enough, shares may languish a bit more as there's no reason to expect great news when quarterly results are released on July 28. In fact, I'm curious to see how the company responds to any short-term weakness that pressures shares anew, as Ingram Micro sports a bullet-proof balance sheet with more than $1 billion in cash. For that matter, the company is sitting on $6.7 billion in Receivables and Inventory. Meanwhile, the whole company is valued at less than $3 billion.

After a recent pullback, analysts at Sterne Agee upgraded their rating on Ingram Micro from Neutral to Buy with a $24 price target (representing 35% upside), noting that "We believe for IM to remain trading below its book value makes little sense as the company generates strong profits and cash flow and continues to build book value." They add that the company is developing a range of high-margin services to the business mix, which should boost profitability at a reasonably fast clip. Meanwhile, shares trade for about eight times projected 2012 profits.

E.W. Scripps (NYSE: SSP)
It's not easy getting behind a media company these days. Scripps which owns a collection of TV stations and newspapers has surely felt the seismic shift in media consumption towards the online world and away from the broadcast and print world. It appears that the transition has run its course, at least for now, as revenues have largely stabilized for Scripps.

Yet a recent transaction will soon turn investor attention towards the balance sheet. In early June, Scripps sold its Iconix Brand division for $175 million. As a result, the company will sport roughly $325 million in cash when second quarter results are released on August 9. That's more than 60% of the company's entire market value. For now, management is using that cash for a stock buyback, and investors may want to listen to the upcoming conference call to hear about other potential uses for all that cash.

Axcelis (Nasdaq: ACLS)
Back in May, I noted that this semiconductor play was starkly undervalued, based on the recent sale price garnered by a rival.

What I failed to mention then is that the company also has a rock-solid balance sheet. A key concern for investors has been a rising bulge of unsold inventory, which stood at $123 million at the end of the last quarter. When Axcelis releases quarterly results on August 4, check to see if inventories are working their way back down. If so, then this stock increasingly looks like a steal.

Global Industries (Nasdaq: GLBL)
Here's another deep value play to watch for this earnings season. Global Industries, which provides offshore drilling equipment and services, delivered a lousy first quarter, and shares have been in freefall ever since. Yet at the time, management noted that Global picked up several large new contracts, causing backlog to swell more than $100 million from a year earlier to $248 million. If backlog swelled yet higher in the second quarter, then it won't be long before sales start to rebound, and investors start to bottom-fish.

Tuesday Morning (Nasdaq: TUES)
This operator of "closeout stores" (goods that weren't picked up by other retailers and can be bought at a substantial discount) recently saw its shares slump after the company pre-announced a weak second quarter. Slowing foot traffic means that inventories are building. They stood at $286 million at the end of the prior quarter and now likely top $300 million. Meanwhile, the whole company is valued at just $175 million. The key for this value play is to convert that inventory into cash without resorting to major markdowns. The good news: closeout stores rarely need to resort to that as they are in no hurry to bring in the next season's merchandise, so Tuesday Morning can be patient. Of course the company would like to move the goods sooner rather than later to free up cash and acquire fresher inventory. This is not a "clean" retail story, but the balance sheet strength is quite impressive.

Action to Take --> These stocks are well below book value for a good reason. Business has been weak lately. Yet each appears to have found a floor, and once management is able to stabilize operations and reverse recent trends, value investors may flock to them in drove
